When we say it will "transmute your dragon a cozy patchwork hide" what we really mean is your flesh will fall off and we'll need to make repairs.
I guess it depends on how you want to see it. In my lore, both of my dragons with stitched/patchwork are made of actual cloth. But I could see some people as having it be considered flesh

Could be both. I mean stitches are a thing IRL and scarring is also a thing. Maybe instead of dragons getting giant holes in their ears or scraping your skin to make a pattern with the scars, they sew patchwork into their Scales.

If it makes you feel better you can think of it as skin the texture of cloth? And the stitching is just a pattern, not actual patches.

That would unfortunately also have the same problem, dragons are born with these patterns. Dragons, as far as i know, cannot produce fabric with their own body, though perhaps these dragons can and that could be a plausible answer
